Chapter 5, Problem 1DQ
Summary Introduction

Interpretation: Reason for difference in amount of activity by effective and operating level calculations.

Concept Introduction:

Design capacity represents the theoretical capacity of a system. The design capacity is the maximum output that the system was built to produce. It is the capacity of the system that works under perfect working conditions.

Explanation of Solution

Effective capacity represents the potential of a system to utilize its designed capacity. The effective capacity will be less than the designed capacity. In other words, it is the percentage of designed capacity utilized by a system under regular working conditions.

Optimal operating level:

It is the level at which the average cost per unit of a product is the lowest possible level. At this level, the organization’s total sale is equal to its total cost. In other words, the optimal operating level is the level at which the organization neither earns nor incurs a loss.

The operation at the effective capacity and the operating level need not be the same for the following reasons:

  • The optimal operating level does not represent the maximum operating level of the system.
  • The optimal operating level is determined by the costs associated with the production. On the other hand, the effective capacity is the maximum output under regular working conditions and does not consider the costs.
  • Operating at the optimal level does not generate revenue to the organization, However, effective capacity above the optimal operating level will generate profit.

The operation at the effective capacity and the optimal operating level need not be the same. It is because the effective capacity should be greater than the optimal operating level to generate revenue.

RideShare offers short-term rentals of vehicles that are kept in small lots in urbanneighborhoods with plenty of potential customers. With one lot, it has eight cars. Theinterarrival time of potential demand for this lot from its base of customers is 40 minutes. The average rental period is five hours. If a customer checks availability of vehicles in thislot online and finds that they are all rented for the desired time, the customer skips rentingand finds alternative arrangements. However, because customers pay a monthly fee tosubscribe to this service, RideShare does not want customers to be disappointed too often.a. What is the offered load?b. What is the implied utilization?c. What is the capacity of the process (rentals per hour)?d. What is the probability that all eight cars are rented at the same time?e. How many customers are served every hour?f. What is the utilization of the cars?g. How many cars should it have in this lot to ensure that it serves at least 90 percent ofdemand?
Flow and waiting time through a process are affected by seasonal fluctuation in demand. What does this mean? If a corporation wants to limit the impact of this fluctuation, what steps can it take?
A retail catalog operation employs a bank of six telephone operators who process orders using computer terminals. When a terminal breaks down, it must be disconnected and taken to a nearby electronic repair shop, where it is repaired. The mean time between terminal breakdowns is six working days, and the mean time required to repair a terminal is two working days (both exponentially distributed). As a result of lost sales, it costs the mail-order operation an estimated $50 per day in lost profits each day a terminal is out for repair. The company pays the electronics repair shop $3000 per year on a service agreement to repair the terminals. The company is considering the possibility of signing a new service agreement with another electronics repair shop that will provide subsitutute terminals while the broken ones are at the repair shop. However, the new service agreement would cost the mail-order operation $15,000 per year. Assuming that there are 250 working days in a year, determine…
